A municipal bond's coupon is exempt from federal income tax under IRC §103 — as income. But the exemption is narrower than most retirees expect. The statute that decides how much of your Social Security is taxable, IRC §86, defines its income test as AGI “increased by the amount of interest received or accrued by the taxpayer during the taxable year which is exempt from tax” (§86(b)(2)(B)); IRS Pub 915's worksheet adds Form 1040 line 2a back on line 4. Inside the taxability phase-in — the same income zone our tax torpedo calculator maps — each muni dollar drags up to 85 cents of benefits into taxable income, so a “tax-free” dollar carries an effective federal rate of up to 0.85 × your bracket: 10.2¢ per dollar in the 12% bracket, 18.7¢ in the 22% bracket. The same dollar also counts toward IRMAA MAGI (42 U.S.C. §1395r(i)(4)) and ACA MAGI (26 CFR §1.36B-1(e)(2)), where crossing a tier floor or the 400% FPL cliff turns one dollar into hundreds or thousands. Every number below is computed through the same parity-tested engine as the live calculators.
The headline: for a single retiree with $36,000 of Social Security and $40,000 of other income, adding $10,000 of municipal-bond interest raises federal tax from $5,608.00 to $6,702.00 — $1,094 of federal tax on income that is nominally tax-free, an average of 10.9¢ per dollar. The mechanism is not a tax on the interest; it is the interest pushing provisional income through the §86 phase-in, where each dollar makes up to 85¢ of benefits taxable. The window is bounded: once 85% of the benefit is already taxable, additional muni interest is federal-income-tax-neutral again — but it keeps counting toward IRMAA and ACA MAGI, where the cliffs live.
The three places tax-exempt interest still counts
- Social Security taxability — IRC §86(b)(2)(B). Provisional income (the statute's “modified adjusted gross income” plus half of benefits) is AGI increased by tax-exempt interest. Pub 915 implements this on Worksheet 1, line 4: “Enter the amount, if any, from Form 1040 or 1040-SR, line 2a” — line 2a being tax-exempt interest; the publication's screening worksheet says it plainly: “Enter any tax-exempt interest income, such as interest on municipal bonds.” The thresholds — $25,000/$34,000 single, $32,000/$44,000 joint (§86(c)) — have never been indexed.
- Medicare IRMAA — 42 U.S.C. §1395r(i)(4)(A)(ii). The IRMAA income test is AGI “increased by the amount of interest received or accrued during the taxable year which is exempt from tax.” Our 2026 IRMAA bracket tables carry the same definition: AGI plus tax-exempt interest, with a two-year lookback.
- ACA premium tax credit — 26 CFR §1.36B-1(e)(2). ACA MAGI is AGI increased by tax-exempt interest and by the untaxed portion of Social Security. For a pre-65 retiree on a marketplace plan, a muni dollar therefore counts in full — and above 400% of the poverty line the 2026 schedule pays nothing at all.
None of this is a special muni penalty — it is three income tests that deliberately reach income the income tax itself exempts. The result is that the effective tax rate on a muni dollar depends entirely on where the household sits relative to the §86 window and the IRMAA/ACA lines.
The muni dollar's four regimes
Follow one additional dollar of tax-exempt interest through the §86 worksheet. It raises provisional income by exactly $1 while staying out of AGI itself, so its entire federal-tax effect runs through taxable Social Security:
- Below the thresholds (provisional income under $25,000 single / $32,000 joint): no benefits are taxable, the muni dollar changes nothing. Effective rate 0¢.
- 50% phase-in (up to $34,000 / $44,000): each muni dollar makes 50¢ of benefits taxable — effective rate 0.50 × bracket (6.0¢ in the 12% bracket).
- 85% phase-in (above $34,000 / $44,000, until the ceiling): each muni dollar makes 85¢ of benefits taxable — effective rate 0.85 × bracket: 10.2¢ in the 12% bracket, 18.7¢ in the 22% bracket.
- Ceiling reached: once 85% of the benefit is taxable, the §86 formula is exhausted — the next muni dollar adds nothing to federal income tax. It still counts, dollar-for-dollar, toward IRMAA and ACA MAGI.
Compare the fully-taxable dollar, which our torpedo page works through: it enters AGI and drags benefits along, so taxable income rises by up to $1.85 per dollar — the familiar 22.2%/40.7% effective rates. A muni dollar at the same point always costs less than a taxable-interest dollar (0.85× vs 1.85× the bracket — the engine asserts this at every grid point). The surprise is not that munis beat taxable bonds; it is that the muni dollar's 18.7¢ inside the window exceeds the 12¢-per-dollar a plain taxable dollar costs a 12%-bracket household outside it — position in the window matters more than the tax-exempt label.
What $60,000 of muni interest does, dollar by dollar

Reading the single household: at $0 muni the household's provisional income is already in the 85% phase-in; the first $10,000 of muni interest adds $1,094 of federal tax (the Δtax column compounds to it). By $25,000 of muni the §86 ceiling has bound — 85% of the benefit is taxable, the worksheet is exhausted, and every further muni dollar is federal-income-tax-neutral. The bill never un-happens, though: the ceiling zone starts from a permanently higher taxable-SS base.

Taxable-equivalent yield inside the window
The standard muni pitch compares a muni yield to a taxable yield times (1 − bracket). Inside the torpedo window both sides change: the muni dollar keeps 81.3¢ (not 100¢) and the taxable dollar keeps 59.3¢ (not 78¢) for a 22%-bracket household in the 85% phase-in. The break-even taxable yield on a same-nominal-yield comparison is therefore 1.37× the muni yield inside the window versus 1.28× outside it — the window makes munis relatively more attractive against taxable bonds, precisely because taxable interest is hit even harder there. The planning point cuts the other way: neither instrument is anywhere near tax-free in the window, and income that stays out of provisional income altogether — Roth withdrawals, QCDs — is the only interest-bearing position the §86 worksheet cannot reach, exactly as the torpedo page's mitigation table has it: replacing taxable bonds with munis “reduces AGI component, but muni interest still counts toward provisional income. Partial mitigation only.”
IRMAA: where one muni dollar costs four figures
Two years after any tax year, Medicare prices Part B and Part D off that year's MAGI — AGI plus tax-exempt interest. The tiers are cliffs, not phase-ins: MAGI one dollar past a floor owes the full tier surcharge for all twelve months, per enrolled person. The 2026 schedule, per person per year:

A single Medicare enrollee whose MAGI lands at $109,000 pays no surcharge; at $109,001 the year costs $1,148.40 more — and for a married couple with both spouses enrolled, a joint MAGI crossing $218,000 costs $2,296.80 (two enrollees). Because the §86 ceiling stops the income-tax effect of muni interest but nothing stops the MAGI effect, a retiree far past the torpedo window can still be walked across an IRMAA floor by muni income alone. The grid's IRMAA column applies the 2026 schedule to each scenario's MAGI; the RMD-and-IRMAA page shows the same tiers being crossed by required distributions instead.
Before 65: the ACA cliff prices a muni dollar in thousands
A retiree bridging to Medicare on a marketplace plan faces the third test. ACA MAGI adds back both tax-exempt interest and the untaxed share of Social Security, so for a household taking benefits early, MAGI is simply other income + the full benefit + muni interest. One computed slice — a single 63-year-old Florida retiree with $24,000 of Social Security and $30,000 of other income (household of one):

The cliff: at $8,600 of muni interest this household's MAGI is exactly $62,600 — 400% of the 2026 poverty line for a household of one — and the year's subsidy is $12,697. One more dollar of muni interest and the subsidy is $0: the 2026 schedule pays nothing above 400% FPL. Below the cliff the slope is gentler but real — each muni dollar raises the required contribution along the 2.10%–9.96% schedule. Assumptions
- Standard deduction only ($16,100 single / $32,200 MFJ, 2026) — the same convention as the live torpedo calculator, so the two surfaces answer the same question. The age-65+ additional deduction and the 2025–2028 senior deduction lower taxable income and can move a household to a lower bracket within the window; they do not change the §86 phase-in slopes or the window's location in provisional-income terms.
- Ordinary income only. “Other income” is fully-taxable ordinary income (IRA withdrawals, pensions, interest). Qualified dividends and long-term gains would change the bracket arithmetic but not the §86 mechanics.
- Marginal rates are exact $1 differences, not formulas: the rate columns are tax at (muni + $1) minus tax at muni, computed through the full engine, so bracket seams and worksheet caps land where they actually land.
- IRMAA column: the 2026 tier schedule applied to the scenario's MAGI, per enrolled person aged 65+, stated as the surcharge that MAGI produces under the two-year lookback. Couples with both spouses enrolled pay it twice.
- ACA slice: single filer, age 63, household of one, Florida (per-state Silver benchmarks from the shared engine; Florida stated because benchmarks differ by state). Florida has not adopted Medicaid expansion; this scenario's income is far above the coverage-gap range.
- No state tax. Muni interest may also be state-taxable (out-of-state bonds) — out of scope here.
Methodology
Engine: every figure is computed through QuantCalc's shared calc modules — federal-tax-2026.js (ssTaxableAmount, provisionalIncome, ordinaryTax, marginalRateAt; the Pub 915 worksheet mirror parity-tested against the frozen C engine), irmaa.js (annualSurcharge, the 2026 tier table), and aca-subsidy.js (the 2026 FPL table and applicable-percentage schedule). This generator types no tax formula of its own; the only statutory literals it carries are the §86(c) thresholds, used to label phases — and a boundary probe refuses to publish if the engine disagrees with them at any edge.
Sanity gates: seven families run before anything is written: (1) with $0 muni the pipeline reproduces a computation in which tax-exempt interest never appears; (2) more muni never lowers provisional income, taxable SS, federal tax or the IRMAA surcharge, and never raises the ACA subsidy; (3) a derived bound — one muni dollar adds at most $0.85 of taxable income (the worksheet's steepest slope), so its tax cost never exceeds 0.85 × the marginal bracket rate at the post-increment income; (4) a fully-taxable dollar at the same point never costs less than the muni dollar, and away from seams the muni dollar's Δ(taxable SS) is exactly 0 / 0.50 / 0.85 per its regime; (5) four hand-worked cases reproduce to the cent, including the live torpedo page's $30,000 + $14,000 = $44,000 example; (6) the engine returns $0 at each §86(c) lower threshold and the exact tier-1 amount at each upper threshold, and the window-end formula matches a $1-step engine scan; (7) the IRMAA surcharge steps by exactly each tier's (Part B + Part D) × 12 at each 2026 floor, and the ACA subsidy is positive at exactly 400% FPL and $0 one dollar past it.
Mutation runs: three deliberately broken variants are part of the release process and must each abort with nothing written: dropping tax-exempt interest from all three income tests; inflating the 85% phase-in slope by 15 points; removing the 85%-of-benefits ceiling.
Cross-checks: 15 assertions rebuild, from the engine constants and this generator's own arithmetic, figures that already appear on /tax-torpedo/, /irmaa-brackets-2026/, /rmd-irmaa/ and /data/aca-fpl-2026/ — the §86 thresholds, the 1.85× multipliers, the worked example, the IRMAA MAGI definition and tier bands, the FPL anchors — and require each live page to still print exactly those values before this study can be generated.
